# ESOP Basics

An Introduction for Business Owners

An Employee Stock Ownership Plan (ESOP) offers business owners a way to sell some or all of their company while creating a retirement benefit for employees. This overview explains how an ESOP works, what it costs, its potential benefits and limitations, and what makes a company a good candidate.

The Basics

## 1. What Is an ESOP?

An ESOP is a qualified retirement plan that invests in the stock of the company sponsoring it. Company shares are held in a trust for eligible employees, who build retirement account balances as shares are allocated to them over time.

Employees do not purchase the shares with their own money. The company funds the plan, and an independent trustee acts as a fiduciary on behalf of plan participants.

The Transaction

## 2. How Does a Sale to an ESOP Work?

The ESOP trust purchases shares from the owner at a price that cannot exceed fair market value, as determined by an independent appraiser.

The purchase is typically financed with bank loans, seller financing, or a combination of the two. The company makes tax-deductible contributions to the plan that help repay the acquisition debt over time.

An owner can sell a minority interest, a majority stake, or the entire company, either at once or in stages. Most owners continue to serve as executives, directors or advisors after a transaction.

Costs

## 3. What Does an ESOP Cost?

Establishing an ESOP involves legal, valuation, trustee, financing and advisory fees. These costs can be substantial and may make an ESOP impractical for smaller companies.

Ongoing expenses include annual independent valuations, plan administration, trustee oversight and regulatory filings.

The company must also plan for its repurchase obligation: the future cost of buying back shares from employees as they retire or leave the company.

Benefits

## 4. What Are the Potential Benefits?

**For owners:** An ESOP can provide a buyer for some or all of their shares at a fair valuation, offer flexibility in the timing of a sale, and allow them to remain deeply involved in the business, and many exercise control for an extended period of time after the ESOP is created.

Certain owners selling shares to an ESOP that acquires at least 30% of the company may qualify to defer capital gains taxes under Section 1042, subject to specific requirements.

**For the company:** Contributions used to repay ESOP acquisition debt are generally tax-deductible. In an S corporation, the portion of income attributable to ESOP ownership is generally exempt from federal income tax.

**For employees:** An ESOP provides a supplemental retirement benefit at no direct purchase cost to employees, giving them a financial stake in the company’s performance and long-term success. This is in addition to any existing retirement or profit-sharing plans.

Trade-Offs

## 5. What Are the Trade-Offs?

An ESOP must pay no more than fair market value, so it may not deliver the premium another buyer might offer. An owner may also receive some proceeds over time through seller financing rather than entirely in cash at closing.

The transaction adds debt and ongoing financial obligations that can limit the company’s flexibility. Annual valuations, fiduciary oversight, employee communications and the repurchase obligation require continuing attention and planning.

These responsibilities are manageable for the right company, but they should be evaluated carefully alongside the benefits.

Worth Exploring?

## 6. Is an ESOP Worth Exploring?

An ESOP is not right for every business. Its feasibility depends on the company’s financial performance, cash flow, size, workforce, management team and the owner’s objectives.

For the right business, an ESOP can be a flexible succession planning tool that provides liquidity for owners, creates a retirement benefit for employees and allows an independent company to continue operating under its existing leadership.

Tax treatment and transaction structures vary, and this process requires significant consultation with a CPA and legal counsel.

## An ESOP Is One of Several Paths Worth Understanding

An Employee Stock Ownership Plan (ESOP) may offer a compelling alternative for business owners considering succession or an ownership transition. Whether it makes sense depends on the company’s financial strength, management, and the owner’s objectives.

### When an ESOP May Make Sense

- A successful, financially sound business with durable cash flows and a demonstrated record of profitability.
- An established market position supported by a proven business model and long-term business prospects.
- A capable management team prepared to lead the company through its next chapter.
- A committed workforce whose experience and contributions are central to the company’s continued success.
- An owner exploring succession alternatives who wants to evaluate options beyond an outright sale.

### What an ESOP May Offer

- Fair market value for shares through a structured ownership transition.
- Flexibility in the transition with the potential to sell a portion or all of the owner’s shares.
- Potential tax advantages, including tax deferral for qualifying sellers in eligible transactions, and the successor corporation.
- Continuity and independence while creating an opportunity for employees to become owners.
- Choice about future involvement, whether as a CEO, director, advisor, or in another capacity.

Every business and ownership situation is different. Old Harbor Advisors helps owners understand the ESOP alternative, evaluate its potential fit, and determine whether it merits further consideration alongside other succession
